These funds are used for a variety of purposes, including superior returns versus money market funds, as temporary deposits for investment capital and as defensive holdings during times of high market volatility. The following were the three largest short-term bond ETFs measured by assets under management (AUM), as of April 25, 2016. The Vanguard Short-Term Bond ETF With AUM of $18.6 billion, the Vanguard Short-Term Bond ETF (NYSEARCA: BSV) is the largest short-term bond ETF. The fund takes a blended approach with its portfolio, mixing Treasurys, investment-grade corporate bonds and dollar-denominated debt from supranational issuers. The fund keeps 89.36% of its portfolio in the United States and diversifies the balance of holdings with small international allocations. For example, the largest holding outside the United States is Canada at 1.52%. The largest sector allocation is Treasurys at 60.24%, followed by industrials at 14.14% and financials at 10.85%. The fund holds debt with maturities ranging from one to five years, giving the portfolio an average weighted maturity of 2.9 years and a duration of 2.7 years. The extension to longer maturities results in the group’s highest distribution yield of 1.33% and slightly higher sensitivity to changes in interest rates. As is common with Vanguard ETFs, the fund had the lowest expense ratio in the group at 0.1%, as well as the narrowest of trading spreads, with an average of 0.01%. The one-year return for BSV is 1.31%. iShares 1-3 Year Credit Bond With a portfolio composed of investment-grade debt from corporate, sovereign and supranational issuers with three-year maximum maturities, the iShares 1-3 Year Credit Bond ETF (NYSEARCA: CSJ) aims to offer a higher distribution yield than comparable all-Treasury funds, but it does have a marginally higher credit risk. The fund maintains 68.89% of its portfolio in the United States and allocates the balance to dollar-denominated international bonds. Canada is the second-largest country holding at 6.05%, followed by the United Kingdom at 5.07%. The largest position is 3.34% allocated to the European Investment Bank, followed by an allocation of 2.79% to KfW Bankengruppe. CSJ has $10.84 billion in AUM and steady average daily volume of $62.76 million, which provides sufficient liquidity for institutional trades. The fund’s average spread of 0.02% and expense ratio of 0.02%, which is less than the average for the category, play essential roles in maximizing total returns. CSJ maintains a short-term exposure with a weighted average maturity of 2.02 years and duration of 1.9, resulting in a distribution yield of 1.03%. The Federal Reserve has been keeping rates artificially low through various bond buying and other stimulus programs as a way to jump start the slow U.S. economy. Those efforts may finally be paying off as several pieces of data have pointed towards a growing economy. Which means a rate increase from the Federal Reserve is probably coming our way sooner than later. For investors, especially those looking at the fixed-income markets, the rate increase could throw a big-time wrench in their plans. But there is a way to temper that risk, by going short on their duration. (For more, see: The Federal Reserve: Introduction.) Go Short, But Not Too Short For the Federal Reserve, the decision to raise rates is becoming easier by the day. According to a group of economists surveyed by news agency Bloomberg, U.S. second quarter actual gross domestic product (GDP) will come in at 2.5% and increase to 3% by the end of the third quarter. Additionally, employers added 280,000 new jobs during May and household spending climbed as well. Those increases were the most in five months and six years, respectively. The numbers should be enough for the Fed begin tightening rates by September. So the long awaited rate hike may finally becoming. The problem is this is a huge issue for any investor in the bond markets looking for income. Bonds have an inverse relationship with regards to interest rates. That means as rates rise, bond prices will fall. That relationship is exacerbated by the length till maturity of the bond. So a 30-year bond will fall by more than a 10- year bond when rates rise. As investors have clamored for yield, they’ve plowed head first into longer dated Treasuries. They could be setting themselves up for a disaster when rates rise. (For more, see: Which Economic Factors Impact Treasury Yields?) On the flipside, cash won’t have any interest rate risks, but there is a few major downsides. First of all, even with a rate hike cash will still be yielding pretty much zero. That’s a negative return when accounting for inflation. PIMCO estimates that investors holding cash have actually lost 0.66% on their investments over the last ten years. Secondly, due to money market fund reform, many funds will be forced to have a variable net asset value (NAV), invest only in swaps and repos and have various liquidity gates. So analysts have postulated that money market funds won’t actually benefit from rising rates immediately like they have historically done. The answer is moving out slightly on the yield curve. Ultra-short duration bonds and bond funds invest in securities with maturities of 180 days to 1.5 years. That seems to be the sweet spot when it comes to getting inflation beating yields as well as protecting from rising interest rates. Are Treasury Bonds the Least Safe Part of Your Holdings?

Have bonds become the least safe part of your portfolio? "Bonds have experienced a bull market for over 35 years, with bond investors used to earning interest income plus capital appreciation derived from declining yields," said Steve Cucchiaro, founder of 3EDGE. "Now they can suffer from capital depreciation as rates back up with historically low interest income." Cucchiaro is most concerned about long-term Treasury bonds because they are most sensitive to rising rates. In Cucchiaro's view, there seems to be a growing awareness that extraordinary monetary stimulus alone, provided by the world's major central banks, will not be sufficient to lift global economic growth to desired levels. He said increasing calls for fiscal stimulus coupled with rising rates of certain inflation measures has resulted in recently rising bond yields and lower prices for "bond-like" equities such as utilities and REITs. As for international bonds, Cucchiaro said he is avoiding German and Japanese issues as their respective central banks push negative interest rates to spur economic growth. "The Bank of Japan announced in September that they would modify their policy approach by targeting a steeper yield curve in Japan," said Cucchiaro. "This policy shift by the BoJ could mark an interesting turning point in global monetary policy if it proves to be the first of the world's major central banks to realize that ultra-low interest rates and even negative interest rates alone are insufficient to normalize economic growth and inflation." In the U.K., Cucchiaro said the immediate impact of the Brexit referendum has thus far been somewhat cushioned by a decline in the value of pound sterling. However, with an upcoming referendum this fall in Italy, Great Britain's vote to leave may have marked the beginning of the dissolution of the European Union. Finally, Cucchiaro said emerging markets bonds have done well in 2016, but "could be vulnerable to a rise in the U.S. dollar" which would hurt emerging market currencies. Money Market Reform Deadline Creating Muni Opportunities

Money market fund reform is nearing its third and final compliance deadline this week and that could create unique buying opportunities in the ultra-short municipal bond space, said John Mondillo, portfolio manager for the Alpine Ultra Short Municipal Income Fund . "Money market fund reform created an uptick in yields at the front end of the municipal bond yield curve through the first half of the year," said Mondillo about this Thursday's deadline. "As assets continue to leave institutional municipal money market funds, due to mandatory compliance with floating NAV (net asset value) and the implementation of gates and fees, it has created a vacuum of demand in the space." As municipal money market funds experienced redemptions, it has pushed the Securities Industry and Financial Markets Association (SIFMA) Index, a barometer for 7-day tax exempt interest rates, up over 77 basis points year-to-date and to its highest levels since 2009. The reason for this increase is the structural dislocation in the municipal money market fund space. Money funds are the primary source of demand for Variable Rate Demand Notes (VRDNs), and with the sharp drop in money fund assets the market has seen a build-up of supply in dealer inventories, according to Mondillo. The Alpine Ultra Short Municipal Income Fund is up 21 basis points thus far in 2016, according to Morningstar. The $1.1 billion fund has returned an average of 31 basis points annually over the past three years, placing it in the 92nd percentile of Morningstar's municipal national short category. Mondillo said cautious investors in the short term space have the ability to pick up a higher yield while at the same time maintain a low duration risk profile. "The opportunities lie in variable rate products in the muni bond space because the structural changes on the short end have increased yields in these securities," said Mondillo. "It also allows investors the ability to take more of a defensive stance headed into the election and a potential interest rate hike." No hedge is perfect. Because the duration hedge is reset on a monthly basis, interest rate risk can develop intra-month, and there is no guarantee the short positions will completely eliminate interest rate risk. Furthermore, while IGHG and HYHG seek to achieve an effective duration of zero, the hedges cannot fully account for changes in the shape of the Treasury interest rate (yield) curve. IGHG and HYHG may be more volatile than a long-only investment in investment grade or high yield bonds. Performance of IGHG and HYHG could be particularly poor if investment grade or high yield credit deteriorates at the same time that Treasury interest rates fall. There is no guarantee the fund will have positive returns.

Top Bond Fund Piling Up Cash Due to Pricey Market

The portfolio manager for this year's best performing multisector bond fund is having a hard time finding bonds to buy. "We see very little value in the market right now," said Henry Peabody, portfolio manager for the Eaton Vance Multisector Income Fund . "Yields are compressed and investors are not being compensated for the credit and interest rate risk they are taking." The Eaton Vance Multisector Income Fund is up 19% thus far in 2016, outpacing 99% of its rivals in the multisector bond category, according to Morningstar. The $640 million fund has returned an average of 1.6% annually over the past three years, putting it in the 96th percentile. Peabody said he is holding a lot of cash in his fund because the systemic and position risks are simply too high in the current market. "A wise Midwestern investor once said 'cash is a call option on every asset'. And right now, that optionality is extremely valuable," said Peabody. Peabody attributes his outperformance this year to sticking with a lot of his winning bets from last year, notably in energy and commodity issues. And while he is not putting a lot of money to work in the current environment, he is seeing opportunities in emerging markets like Mexico. "We think Mexico offers a compelling risk/return tradeoff," said Peabody. "The Peso has been weak due to Trump's rhetoric, as well as a poorly timed energy reform policy." Peabody expects the Federal Reserve to raise rates in December, but proceed slowly from there. He said the transition to higher interest rates could cause a lot of pain for investors who are holding "far too much interest rate risk" in their portfolios. He added that inflation could be one of the most "under-appreciated risks in the market" which is why he is avoiding Treasury bonds altogether. "Inflation is beginning to become a front page story, with mathematics of oil prices falling off, and well documented wage pressure," said Peabody. "However, markets do not reflect this in pricing. The only way that future obligations will be funded will be by inflating our way out of them." What is Index Fund? | Definition & Explanation of Index Fund: An index fund (also known as index tracker) is a mutual fund or exchange-traded fund (ETF) designed to follow certain preset rules so that the fund can track a specified basket of underlying investments. Those rules may include tracking prominent indexes like the S&P 500 or the Dow Jones Industrial Average or implementation rules, such as tax-management, tracking error minimization, large block trading or patient/flexible trading strategies that allows for greater tracking error, but lower market impact costs. Index funds may also have rules that screen for social and sustainable criteria. An index fund’s rules of construction clearly identify the type of companies suitable for the fund. The most commonly known index fund, the S&P 500 Index Fund, is based on the rules established by S&P Dow Jones Indices for their S&P 500 Index. Equity index funds would include groups of stocks with similar characteristics such as the size, value, profitability and/or the geographic location of the companies. A group of stocks may include companies from the United States, Non-US Developed, emerging markets or Frontier Market countries. Additional index funds within these geographic markets may include indexes of companies that include rules based on company characteristics or factors, such as companies that are small, mid-sized, large, small value, large value, small growth, large growth, the level of gross profitability or investment capital, real estate, or indexes based on commodities and fixed-income. In finance, investment is the purchase of an asset or item with the hope that it will generate income or appreciate in the future and be sold at the higher price. It generally does not include deposits with a bank or similar institution. The term investment is usually used when referring to a long-term outlook. This is the opposite of trading or speculation, which are short-term practices involving a much higher degree of risk. Financial assets take many forms and can range from the ultra safe low return government bonds to much higher risk higher reward international stocks. A good investment strategy will diversify the portfolio according to the specified needs. The most famous and successful investor of all time is Warren Buffett. In March 2013 Forbes magazine had Warren Buffett ranked as number 2 in their Forbes 400 list.[3] Buffett has advised in numerous articles and interviews that a good investment strategy is long term and choosing the right assets to invest in requires due diligence. Edward O. Thorp was a very successful hedge fund manager in the 1970s and 1980s that spoke of a similar approach.[4] Another thing they both have in common is a similar approach to managing investment money. No matter how successful the fundamental pick is, without a proper money management strategy, full potential of the asset can't be reached. Both investors have been shown to use principles from the Kelly criterion for money management.[5] Numerous interactive calculators which use the kelly criterion can be found online.[6] In contrast, dollar (or pound etc.) cost averaging and market timing are phrases often used in marketing of collective investments and can be said to be associated with speculation. Investments are often made indirectly through intermediaries, such as pension funds, banks, brokers, and insurance companies. These institutions may pool money received from a large number of individuals into funds such as investment trusts, unit trusts, SICAVs etc. to make large scale investments. Some advocate adopting a strategy of investing in every security in the world in proportion to its market capitalization, generally by investing in a collection of ETFs in proportion to their home country market capitalization.[18] A global indexing strategy may outperform one based only on home market indexes because there may be less correlation between the returns of companies operating in different markets than between companies operating in the same market. Asset allocation is the process of determining the mix of stocks, bonds and other classes of investable assets to match the investor's risk capacity, which includes attitude towards risk, net income, net worth, knowledge about investing concepts, and time horizon. Index funds capture asset classes in a low cost and tax efficient manner and are used to design balanced portfolios. A combination of various index mutual funds or ETFs could be used to implement a full range of investment policies from low risk to high risk. In the United States, mutual funds price their assets by their current value every business day, usually at 4:00 p.m. Eastern time, when the New York Stock Exchange closes for the day.[19] Index ETFs, in contrast, are priced during normal trading hours, usually 9:30 a.m. to 4:00 p.m. Eastern time.
